It is phrased. (Search for the phrase and you will see.) You can add translations, however, you must do this all through the phrase manager, and not through the "vBulletin Options" page.

Do the users have the option of keeping it as PM or changing it to notice, or is it changed to notice regardless?

The new PM notification (the pop-up you get when you have a new PM) will be changed to a notice for every user.

You must have "Show New Private Message Notification Pop-up" enabled in your User CP. Also, your style must have the notices code in there (test this by creating a dummy notice).
